The yen retreats sharply against the dollar

The Japanese currency weakened against the dollar over the week. The greenback’s strength first pushed USD/JPY above 156, before the pair climbed to a high of 158.05. However, verbal intervention in the form of a rate check by Japanese authorities helped bring prices back toward 156.60 late in the session on Friday.

Monetary divergence between the Federal Reserve and the Bank of Japan

On Wednesday, the US Federal Reserve unanimously raised its benchmark rate by 25 basis points to 3.75-4.00%. Its dot plot proved particularly hawkish, with twelve of the eighteen participants still expecting another hike by the end of the year and the long-term rate being revised up to 3.2%. The yield on the 10-year US Treasury note moved back above the 5% threshold, driving the dollar higher across the entire market.

For its part, the Bank of Japan also raised its rate by 25 basis points to 1.25% by a 7 to 2 vote, reaching its highest level in 31 years. However, Governor Ueda signaled no urgency to accelerate the pace of future tightening and mentioned maintaining accommodative financial conditions, which triggered an immediate drop in the Japanese currency.

Three hundred and sixty yen, by administrative decision

Few exchange rates have been decided in meetings as often as dollar-yen. In 1949 the American economist Joseph Dodge, charged with rebuilding the post-war Japanese economy, set the parity at 360 yen to the dollar. The figure held for twenty-two years, until the Nixon shock of 1971.

Then came the most spectacular moment. On 22 September 1985 the finance ministers of the five main economies met at the Plaza hotel in New York. They agreed to weaken the dollar in a concerted way. In two years the yen went from 240 to 120 to the dollar: it doubled in value.

What the Plaza accord left behind

Japan paid for that appreciation with a recession among its exporters, to which the Bank of Japan replied with very low rates, one of the ingredients of the bubble that burst in 1990. The Plaza accord is the only case where a major exchange rate was moved by half through an explicit political decision.

That is why the market still watches, today, the slightest statement from the Japanese finance ministry about the level of the yen. Direct interventions are rare, a few days in 2022 and 2024, but the possibility never leaves the screens.
