Peg or float: two answers
to the same question

The dirham chose fixity

Every central bank faces the same question: should it hold its currency at a fixed level or let it find its own price? The United Arab Emirates and Switzerland answered in opposite ways. Both answers work.

The dirham has been pegged to the US dollar since 1997, at a rate that has not moved by a single fil: 3.6725 dirhams to the dollar. For a country whose hydrocarbon exports are invoiced in dollars, that peg removes exchange rate risk where it matters most. It has a price: the Emirati central bank no longer has a monetary policy of its own and follows the decisions of the Federal Reserve.

The franc chose movement

Switzerland tried the opposite, then stopped. From September 2011 to January 2015, the Swiss National Bank defended a floor of 1.20 francs to the euro by buying foreign currency without limit. On 15 January 2015 it gave up without warning: the franc gained close to 20 per cent in a few minutes.

The lesson fitted into one sentence of the statement: a peg only holds as long as the cost of defending it stays bearable. The Emirates pay that cost in monetary sovereignty given up. Switzerland refused to pay it in the unlimited swelling of its balance sheet.
